After a quick google search I found this.

Reading the entire (not very long thread) various people complain that avatar upload is broken in Simple Machines 2.1.6, and other people report that it works fine. The final post, which seems to be from a knowledgeable person, says that either the Fileinfo extension or the exif extension must be enabled so that the server can check the avatar before it is uploaded. If neither of those extensions is enabled the avatar file will be determined to be bad by default. It sounds like that might be the issue here.
